Spyware is software that reports your activities back to a host site.
Adware is software that monitors your activities and uses them to display ads, sometimes by hijacking your browser's homepage or even inserting ads into the web pages you are viewing.
Both are a subset of a group of programs known as malware (bad software) which can also includes viruses, worms and trojans.
Spybot Search & Destroy and AdAware are the two programs I recommend most. What one doesn't catch the other will.
